A Resilient Economy Means Opportunities in Fixed Income

For fixed income investors, the key takeaway is not simply that bonds recovered after a difficult year, but that the recovery was uneven. When credit spreads, rate sensitivity and sector fundamentals move differently, broad bond allocations can blur the risks that matter most. That makes sector-level and maturity-specific ETFs useful as portfolio tools, especially for investors who want to express a view without taking on the full complexity of individual bonds.

Precision matters in credit. High yield and emerging market sovereign debt can respond to very different drivers even when both sit in a โ€œriskier incomeโ€ bucket. Sector ETFs may help isolate those drivers, but they also introduce concentration: a narrow portfolio can amplify both the intended exposure and the unintended downside if one industry, issuer type or macro factor weakens. Investors should therefore assess how much of the fundโ€™s risk is tied to a single spread environment rather than to the broad bond market.

Maturity structure is equally important. A short- to intermediate-term EM bond fund can reduce some rate sensitivity versus longer-dated debt, but it does not remove currency, sovereign or credit risk. For long-term allocators, the practical question is whether the ETFโ€™s structure matches the role it is meant to play: tactical income sleeve, diversifier, or core fixed-income building block. That distinction helps investors avoid chasing the strongest recent sector and instead use rebalancing to keep bond exposure aligned with objectives.

Last year, the market consensus was that there would be a recession in the second half of 2023. Instead, economic indicators have consistently outperformed market expectations.

โ€œNominal GDP consistently outperformed market expectations,โ€ said JoAnne Bianco, a partner at BondBloxx Investment Management. โ€œThe U.S. economy demonstrated remarkable resilience throughout the year.โ€

And not only did a recession not hit in 2023, Bianco also doesnโ€™t expect one to occur in 2024.

โ€œWeโ€™re not forecasting a recession at any time during the year,โ€ she said during aย VettaFi-hosted webcast. โ€œWe think the U.S. economy will continue to demonstrate a lot of resilience despite todayโ€™s higher interest rate environment.โ€

U.S. High Yield Way Up After Being Down

As a result of this resilient economy, fixed income saw a nice rebound across all sectors last year. Of course, this is after most bond sectors saw negative returns in 2022.

So, with the Fed either at or near the end of its rate hiking cycle, the BondBloxx partner argued that โ€œfixed income investments will present a myriad of opportunities this year.โ€

In particular, U.S. high yield was up more than 13% for the year, after being down over 11% the year before. (Bianco did note, however, that of the sectors, high yield was the least negative in 2022.) Emerging markets sovereign debt was the second-best performer last year (returning more than11%). This is after EM debt experienced the worst performance in fixed income in 2022.

In Biancoโ€™s view, investors were under-allocated to high yield in 2023. But itโ€™s an asset class with attractive characteristics for investors. So, investors would be โ€œwell served by looking beyond broad-based benchmarks in fixed income. Therefore, they โ€œshould invest in more precise exposures.โ€
