2 Options to Consider as Active Bond Funds Outperform
Active bond ETFs can matter less for โbeatingโ the benchmark than for how they are built. In fixed income, the useful question is often whether a managerโs flexibility changes the portfolioโs exposure to duration, credit quality, and rate sensitivity at the moments those risks matter most. That makes active core bond funds a structural choice, not just a performance call.
For long-term allocators, the main trade-off is consistency versus discretion. An index bond ETF tends to keep exposure close to market weights, which can be helpful for predictability and benchmark-like behavior. An active fund may move differently across Treasuries, corporates, mortgages, and other sectors, which can improve responsiveness but also introduces manager judgment into what is otherwise a stabilizing asset class.
Expense ratio is only one part of the cost equation. Investors in bond ETFs should also consider bid-ask spread, portfolio turnover, and the possibility that active positioning changes the fundโs pattern of tracking error relative to a broad bond benchmark. A low fee does not eliminate implementation frictions, but it can make active fixed income more practical as a portfolio building block.
In practice, the role of an active bond ETF is often to support rebalancing discipline. For investors using bonds to offset equity risk, the key issue is whether the fund preserves that defensive function while adapting to changing rate and credit conditions. That makes portfolio construction and mandate clarity more important than a short-term ranking.
โMore than two out of three active bond funds beat comparable index funds for the 12 months ending in June, according to a Morningstar report,โย Barronโsย noted, adding that funds focusing on intermediate bonds in particular โperformed even better with 73% beating their index-tracking rivalsโthe highest success rate in any fund category Morningstar studied.โ
Given the recent market volatility, investors have been piling into bonds in a safe haven scramble, but also due to the expectation of falling interest rates. Additionally, investors are looking to lock in yields now before they subsequently fall after easing monetary policy.โActively managed funds in the intermediate core bond category tend to court more credit risk and sport shorter durations than index offerings,โ Morningstar added. โThat posture was ideal during the year ended June 2024 as credit spreads narrowed and persistent inflation pushed back the timeline for interest-rate cuts.โ
2 Active Options from Vanguard
Two options to consider includeย theย Vanguard Core Bond ETF (VCRB)ย and theย Vanguard Core-Plus Bond ETF (VPLS). Investors shouldnโt worry about high expense ratios typically associated with active funds, as these two carry 0.10% and 0.20% expense ratios, respectively. Active management allows portfolio managers to adjust holdings based on current market conditions. With an impending presidential election, more volatility could be ahead, giving active management a degree of flexibility thatโs not inherent in passive funds. To mitigate credit risk, VCRB focuses on the U.S. investment-grade bond market. In addition to U.S. Treasuries, the fund extends its exposure to other fixed income assets for diversification, which includes mortgage-backed and corporate securities. This allows the fund to extract more yield opportunities for income diversification. Speaking of yield, it has been one of the prime motivators for obtaining bond exposure. And fixed income investors looking to maintain yield will want to consider VPLS. The fund adds exposure to riskier credit profiles such as emerging market debt. But like VCRB, its active strategy can help temper risk. Both funds allow investors to harness the deep well of talent from the Vanguard Fixed Income Group. The bond market has its own set of intricacies, and having a portfolio management team that can navigate through the complexities is beneficial.Enjoyed this article?
