A Must-See Municipal ETF for Investors Seeking Income

Municipal bond ETFs can play a different role than plain income funds: they are often used for tax-sensitive cash flow, but the trade-off is that credit quality, call features, and issuer concentration can matter as much as headline yield. For long-term investors, that means the real question is not just โ€œhow much income?โ€ but โ€œhow much compensation for the risks embedded in the portfolio?โ€

That is where active management can be relevant. In lower-rated municipal markets, index exposure may leave investors owning securities simply because they are outstanding, not because they are attractive today. An active ETF can potentially adjust duration, credit selection, and sector weights as municipal supply, spreads, and borrower fundamentals change. The key benefit is flexibility; the key risk is relying on the manager to add value consistently after fees.

Investors should also think about portfolio construction, not just the fund wrapper. Municipal allocations can behave differently from Treasuries or corporate bonds, especially when tax-equivalent yield is part of the decision framework. That makes position sizing and rebalancing important: the goal is usually to complement existing fixed income exposure, not replace an entire bond sleeve. For buyers, the more durable question is whether the ETF improves after-tax income without taking on an unintended concentration in lower-quality credit.

The equity arena is certainly booming with cheers following the Fedโ€™s second rate cut. But the reaction from the fixed income crowd might be more mixed. Those particularly focused on maximizing their income might be wondering where they can achieve the yields theyโ€™ve been accustomed to the last few years amid this rate-cutting cycle. One area that should be up for consideration is high-yield municipal bonds. The first half of the year saw muni issuance reach record levels. But as 2025 wore on, demand was starting to play catch-up. With a combination of credit quality and yield, munis have been garnering more interest from investors. Of course, the tax-free income certainly helps in attracting investor capital. Vanguard recently released its Active Fixed Income Perspectives Q4 2025 report, noting that โ€œinvestor flows have returnedโ€ to municipal bonds. Furthermore, the yields munis offer can be achieved across the full spectrum of the yield curve. โ€œMeanwhile, investors with the requisite risk tolerances can enjoy the yield pickup offered by intermediate, all-curve, and long-term municipal strategies,โ€ the report said. It added that many investment-grade bonds with maturities under five years โ€œare not offering enough yield to compete with U.S. Treasuries on a tax-equivalent basis.โ€ It also said those seeking short-term exposure โ€œcan supplement portfolios with lower-rated (and thus higher-yielding) municipal bonds to justify the allocation.โ€ One place to look is the newest addition to Vanguardโ€™s active fixed income ETF roster: theย Vanguard High-Yield Active ETF (VGHY). The fundโ€™s goal is simple โ€” outperform the broad high-yield market โ€” in the convenience of one active fund.

An Active, Must-See Muni Option

Because VGHY is actively managed, its portfolio managers can adjust the fundโ€™s holdings as necessary to suit current market conditions. The high yield bond market carries its own nuances and complexities. So having an active strategy is almost paramount for exposure. Furthermore, VGHY has a competitively priced 0.22% expense ratio. Like the rest of its active fixed income ETFs, VGHY taps into the expertise and experience of the Vanguard Fixed Income Group. โ€œThe addition of VGHY to Vanguardโ€™s lineup exemplifies our decades-long commitment to disciplined credit investing,โ€ said Michael Chang, head of high yield portfolio management at Vanguard, regarding VGHYโ€™s launchย in mid-September. โ€œThis ETF is powered by a deeply integrated team of credit analysts, traders, and risk specialists who collaborate daily to uncover value and manage risk across the high-yield landscape,โ€ he added. โ€œOur goal is to deliver an actively managed solution that adapts dynamically to market conditions with precision and purpose to outperform its benchmark and peers.โ€
